How does one add a transparent area in a jpg file
using Paint shop pro ??

Color replacer doesn't see the transparent color.

It does work in a gif file, but saves it in 256 colors.
I need more than 256 colors in the photo.

The jpg format does not support transparency. For full color and
transparency, choose PNG, PSD, or PSP depending on the use you
intend.

You cannot; the .jpg format does not support transparency.

Then use the .png format

You can't get a transparent area in a JPEG file using any
software since the JPEG file format does not support
transparency.

Why do you want to have transparency in a photo? The answer
to this has some bearing on what you do. A variety of different
file formats available in PSP support transparency so creating
a transparent image in a file is not a problem. The .PspImage
format will do this for example. However, the fact that you
are messing with JPEG and GIF suggests you want to put your
image on a web page (or maybe that you are simply unfamiliar
with file formats). If you want an image that supports
graduated transparency and 24 bit color for use on the web,
your only choice is the PNG format. You can create a suitable
file using File > Export > PNG Optimizer. There is a catch
however. The most widely used browser - Internet Explorer -
does not properly support PNG transparency (though there are
certain workarounds for this).

Transparency is easy to create in PSP. First convert your
image to a regular layer that can support transparency. Do
this with Layers > Promote Background Layer if the choice is
not greyed out. Now use any of the selection tools to select
the portion of the image you want to be transparent and press
the Delete key. Alternatively, you can erase regions you don't
want with the Eraser or the Background Eraser. If you save
the resulting image that has transparency as a .PspImage
file (or in certain other formats) the transparency will be
retained when you re-open the file. To save in the PNG format
run the PNG Optimizer. Specify 16.7 Million Colors (24 bit)
on the Colors tab. Specify Alpha Channel Transparency and
Existing Image or Layer Transparency on the Transparency
tab. Ignore the other tabs and save your image.

We'll need a litte more information - but the long and the short of it is
that the JPEG format does not support browser or alpha transparency. But
maybe you don't really need that. ;-)))).

An example image would be helpful, if you can point us at one.
