Using Pub2003, I've created a family photo site at:
http://www.ricarddesigns.com/family/

For all the various photos, I started with images ranging in size from 50K
to 125K.
Like I used to do with Pub2000, I inserted the images onto the 'pages' in
publisher and sized them down to thumbnail size. When published, this would
usually result in the thumbnail image (that I uploaded to the sever) being a
much smaller file size, say 5 or 10kb.

This was great because it made the photo pages load quickly. Using the
hyperlink tool, I would link the thumbnail to the original 50-125kb image so
folks could see it larger.

In this case, in the "index_files" folder, the thumbnail files seem to be
not only duplicated, but also retaining the original file size of the larger
image, thus making the pages load slower. Some of our family members are
still on dialup, so this is not good.

What's up with this file size problem and why the duplicates?

Incidentally, none of the hyperlinks are woking yet on my photosite, because
I haven't uploaded the 'larger' images to the 'images' folder referred to in
the thumbnail's hyperlinks.

This was a change in version 2003, you should review articles provided at
http://www.publishermvps.com to stay current on changes. In response to
feedback a new tool was introduced in Service Pack 1, again documented at
http://www.publishermvps.com .
